No, It will go as small as you want it. Its just I cut out the background and THEN i made it smaller. As long as you do what you want to it first and then re-size it works well.

You could have made it work by reducing the tolrance as well. (of the magic wand) that decides how much it will cut out (how close to the colour it will, so the higher it is then the more colour gets highlighted).
